The Compounding Equation

Consider two traders: one who earns 50% in year one and loses 30% in year two, and another who earns 10% consistently each year. After two years, the volatile trader has gained only 5%, while the consistent trader has gained 21%.

This asymmetry is not intuitive, but it is mathematical law. Losses require disproportionately larger gains to recover. A 50% loss requires a 100% gain just to break even.

Why Drawdowns Matter

The path matters as much as the destination. Two strategies with identical annual returns but different drawdown profiles will compound very differently over time. The strategy with smaller drawdowns will, mathematically, generate more terminal wealth.

The Discipline Premium

Most market participants cannot maintain discipline through drawdowns. They buy high on euphoria and sell low on fear. The systematic investor who maintains consistent execution captures a premium simply by being patient when others are not.

Patience is not passive. It is an active choice, reinforced by process, to let mathematics work in your favor.
